← Concentration and hedging

Lesson 22 of 25 · 6 min

An exchange fund, mechanically

Shares go in and units come out, so nothing was sold and nothing is separately yours any more.

An exchange fund works by pooling. Many holders contribute concentrated positions in different companies, and each receives units representing a proportional interest in the combined pool rather than in what they contributed.

The arithmetic of the swap is simple. Contribute $1,340,000 of one large-company holding into a pool of $640,000,000 and you hold $1,340,000 ÷ $640,000,000 = 0.209 percent of the pool. If the pool happens to hold 2.4 percent of its value in the company you contributed, your exposure to that company is $1,340,000 × 0.024 = $32,160. Single-name exposure went from 100 percent of the position to 2.4 percent of it.

Mechanical features that define the structure:

  • Contribution is in kind: shares are transferred, not sold, so no proceeds are generated at the outset.
  • Units are a partnership interest, priced periodically rather than continuously, and generally not traded on any market.
  • A minimum share of the pool must be held in illiquid assets, typically property interests, to satisfy the rule the structure relies on.
  • Redemption after the lock-up period delivers a basket of shares drawn from the pool, not the shares you contributed.

The last feature is the one that changes the shape of the whole arrangement. A holder who redeems in kind receives a diversified basket with the pool's basis characteristics attached, so the concentration has been converted into diversification without a sale — and the concentrated position no longer exists to be reclaimed. What was one company's price risk is now the pool's price risk, and the pool is chosen by whoever assembled it.

Key terms

Exchange fund
A pooled vehicle that accepts concentrated share positions from many holders and issues each of them units in the combined pool.
Contribution in kind
Transferring shares rather than selling them, so no cash is raised and no proceeds arise at the moment of transfer.
Redemption in kind
Receiving a basket of shares from the pool rather than cash or your original holding when you exit.

Worked example

One holding becomes a fraction of a pool

A $1,340,000 single-company position is contributed to a pool worth $640,000,000 that holds 2.4% of its value in that same company. Illustrative figures.

Share of the pool received
0.209%

$1,340,000 ÷ $640,000,000.

Exposure to the contributed company
$32,160

$1,340,000 × 0.024.

Exposure to the contributed company before
$1,340,000
Reduction in single-name exposure
97.6%

100% − 2.4%.

Cash generated at the outset
None

The transfer is in kind.

The single-name exposure fell by 97.6 percent and no shares were sold, which is exactly the property the structure is built around and the reason for every constraint in lesson 23.

Check yourself

You contribute $2,050,000 of one company to an exchange fund with $415,000,000 of assets, of which 1.8 percent is that same company. What fraction of the pool do you own, and what is your remaining exposure to the company?
